How to Prepay Your Home Loan and Save Interest: Monthly vs Lump Sum
Why prepayment is so effective
Interest is charged on your outstanding balance. When you pay extra, the whole amount reduces principal, because the regular EMI has already covered that month's interest. A smaller balance means less interest next month, and the saving compounds until the loan ends.
Timing matters. In the first few years almost all of your EMI is interest, so extra principal then does the most work. A prepayment in year 3 saves far more than the same amount in year 15.
Monthly extra payment: what it saves
Base case: ₹50 lakh at 8.5% for 20 years, EMI ₹43,391, total interest ₹54.1 lakh.
| Extra each month | Interest saved | Loan ends earlier by |
|---|---|---|
| ₹2,500 | ₹8.1 lakh | 2 years 6 months |
| ₹5,000 | ₹13.9 lakh | 4 years 5 months |
| ₹10,000 | ₹21.8 lakh | 7 years 1 month |
A small, steady habit can cut years from the loan. Raising your extra payment each year as your pay rises works even better.
Lump-sum prepayment: what it saves
If you pay ₹5 lakh as a lump sum after 3 years, when the outstanding balance is about ₹46.7 lakh:
- Interest saved: about ₹13.2 lakh.
- Tenure reduced by about 3 years 5 months.
A lump sum from a bonus, an inheritance or a maturing deposit does a lot. The earlier it goes in, the more it saves.
Reduce EMI or reduce tenure?
After a prepayment, most lenders let you choose.
- Keep the EMI and shorten the tenure: saves the most interest. This is usually the better choice if the EMI is comfortable.
- Reduce the EMI and keep the tenure: frees up monthly cash, but saves less interest.
Choose the first unless you need the monthly relief.

Rules to know
- No penalty on floating-rate loans to individuals. RBI rules prevent lenders from charging prepayment penalties on these loans. Fixed-rate loans may carry charges, so check your agreement.
- Minimum prepayment amounts. Some lenders set a minimum, for example one EMI.
- Make the payment as "part-prepayment", not as an advance EMI. Confirm with the lender that it is applied to principal.
- Keep the paperwork. Get an updated amortisation schedule after each prepayment.
Prepay or invest?
A prepayment is a guaranteed return equal to your loan rate. Investments can earn more but carry risk and the returns are not certain. Things to weigh: your loan rate, the tax you pay on investment returns, any tax benefit on your home loan under the old regime, your emergency fund and your comfort with risk. A common approach is to keep an emergency fund, prepay costly loans first, and invest what remains. This is a general idea, not personal advice.
FAQ
Is prepaying a home loan a good idea?
It saves interest with certainty, and the saving is largest early in the loan. Keep an emergency fund before you prepay.
How much should I prepay?
Any amount helps. Even ₹2,500 a month on a ₹50 lakh loan saves about ₹8.1 lakh. Pay what fits your budget.
Do banks charge prepayment penalty?
Not on floating-rate home loans taken by individuals. Fixed-rate loans may carry a fee.
Which saves more: monthly or lump-sum prepayment?
Whichever puts more money to principal earlier. A lump sum early is strongest, and a regular monthly extra builds up steadily.
