Flat Rate vs Reducing Rate: What 8% Flat Really Costs

EMI Basics · 2 min read · By KitnaEMI Editorial

Short answer: A flat rate charges interest on the full original loan for the whole tenure, so it is roughly 1.7 to 1.9 times as expensive as the same rate on a reducing balance. An 8% flat rate over 3 years equals about 14.5% reducing.

The difference in one example

Take a ₹5 lakh loan over 3 years.

  • Flat 8%: interest is 5,00,000 × 8% × 3 = ₹1,20,000. Add it to the principal and divide by 36 months: EMI = ₹17,222.
  • Reducing 12%: the EMI is ₹16,607.

The 8% flat loan has the higher EMI. The flat rate looked four points cheaper, but it costs more every month.

Why a flat rate costs so much more

With a flat rate, interest is calculated on ₹5 lakh for all 3 years, even though your outstanding balance falls every month. By the final month you owe almost nothing but you are still being charged as if you owed the whole amount.

A reducing-balance rate charges interest only on the amount you still owe. This is how banks quote home, car and most personal loans.

As a rule of thumb, multiply the flat rate by about 1.8 to get the reducing rate. Use the flat to reducing rate calculator for any rate and tenure.

Where you will see flat rates

Two-wheeler and used-car finance, some small personal loans, consumer-durable loans, and "0% EMI" or low-rate dealer schemes. A "0% EMI" offer may hide the cost in a processing fee or a higher product price, so compare the total amount paid.

How to compare two loans correctly

  1. Ask for the reducing-balance rate, or the APR including fees.
  2. Compare the total amount you will repay for the same loan amount and tenure.
  3. Add up processing fees, documentation charges and insurance bundled into the loan.
  4. Check the foreclosure charge if you might repay early.

FAQ

What is a flat interest rate?

A flat rate charges interest on the original loan amount for the whole tenure, regardless of how much you have already repaid.

Is a flat rate or a reducing rate better?

For the same stated number, a reducing rate is far cheaper. Convert any flat rate to a reducing rate before comparing.

How do I convert flat rate to reducing rate?

Compute the flat-rate EMI (principal plus total flat interest, divided by the months), then find the monthly rate that gives the same EMI under the reducing-balance formula. Or multiply the flat rate by about 1.8 for a quick estimate.

Is 0% EMI really free?

Not always. Check for processing fees, a higher product price, or lost cash discounts. Compare the total you will pay with the cash price.
